Buying a home is the most expensive purchase most of us will ever make, so of course anything that can lower the cost of a mortgage is worth looking into. In addition to negotiating a good price and shopping for the best mortgage rates, some savvy homebuyers purchase mortgage points, also called “rebate points,” to reduce the interest they pay.

What are points on a mortgage?

Mortgage points are the fees a borrower pays to a mortgage lender in order to reduce the interest rate on the loan. This is sometimes referred to as a “discount”. Each item the borrower buys costs 1 percent of the mortgage amount. So a point on a $300,000 mortgage would cost $3,000.

Each point typically lowers the interest rate by 0.25 percent, so one point would lower a 4 percent mortgage rate to 3.75 percent for the life of the loan. However, how much each point lowers the rate varies between lenders. The interest-lowering power of mortgage points also depends on the type of mortgage loan and the general interest rate environment.

Borrowers can buy more than one point and even fractions of a point. For example, a half-point on a $300,000 mortgage would cost $1,500 and reduce the mortgage rate by about 0.125 percent.

Points are paid at closing and are reflected on the credit assessment document borrowers receive after applying for a mortgage and on the closing statement borrowers receive prior to closing the loan.

Mortgage Rebate Points vs. APR

Buying rebate points on your mortgage is effectively a way to pay some of your interest up front, and looking at the annual percentage rate (APR) can help you compare loans with different interest and point combinations. Example of how mortgage points can reduce interest costs

If you can afford to buy rebate points on top of down payment and closing costs, you’ll lower your monthly mortgage payments and save a lot of money. The key is staying in the house long enough to recoup the prepaid interest. If you’re selling the house after just a few years, or refinancing or paying off the mortgage, buying rebate points could be a money loser.

Here’s an example of how rebate points can reduce the cost of a $200,000 30-year fixed-rate mortgage:

In this example, the borrower has purchased two rebate points, each costing 1 percent of the loan amount, or $2,000. By purchasing two points for $4,000 upfront, the borrower’s interest rate shrank to 3.5 percent, reducing his monthly payment by $56 and saving him $20,680 in interest over the life of the loan. (However, to save the full $20,680, the borrower would have to live in the home for the entire life of the loan, 30 years, and never refinance.)

What is the break-even point?

To calculate the “breakeven point” at which that borrower will recoup what they spent on prepaid interest, divide the cost of mortgage points by the amount the reduced interest rate saves each month:

$4,000 / $56 = 71 months

This shows that the borrower would have to stay in the home for 71 months, or nearly six years, to recoup the cost of the rebate points.

“The added cost of mortgage points to lower your interest rate makes sense if you’re planning on keeping the home for an extended period of time,” says Jackie Boies, senior director of partner relations at Money Management International, a nonprofit debt counseling organization in Sugar Country, Texas. “If not, the likelihood of recouping that cost is slim.”

Origination points of mortgages

Mortgage origination points are another type of mortgage points. They are fees paid to lenders to create, review, and process the loan. Origination points typically cost 1 percent of the total mortgage. So if a lender charges 1.5 origination points for a $250,000 mortgage, the borrower would have to pay $4,125.

Origination points differ from discount points in that they do not directly reduce the interest rate on the loan. Some lenders extend credit to borrowers with no or reduced closing costs or origination points, but compensate with higher interest rates or other fees.

Frequently asked questions about mortgage points

Should you lower your interest rate if mortgage rates rise?

Mortgage rates have risen sharply since early 2022, and that could make mortgage points more attractive to many borrowers. However, the calculation is a bit more complicated than just figuring out how to get the lowest possible interest rate in the current market, says McBride.

“Although borrowers may be more careful to pay points as interest rates rise, the breakeven point is still close to six years,” says McBride. “The benefits of paying points only really materialize if you expect to have the loan longer, which could be very plausible when rates were at all-time lows near 2.5 percent, but when rates are at 4 .5 percent are more likely to try to refinance if we see interest rates drop.”

Basically: Points might be a good way to go if you want to set up and forget about your mortgage, but if you plan on managing the account more actively and refecting it at a lower rate when the market goes down, it might not be worth doing now to buy .

How are mortgage points factored into advertised rates?

Whether you find a rate on a mortgage lender’s website or through a third party, advertised mortgage rates may or may not contain points. A rate might even seem attractively low, but that could be due to points already factored in that you might not want to pay. How do mortgage points work with ARM loans?

Mortgage points on an adjustable rate mortgage (ARM) work like points on a fixed rate mortgage, but most ARMs adjust after five or seven years, so knowing breakeven before buying points is even more important.

“Consider the likelihood that you’ll eventually refinance that variable rate, since you may not have the loan long enough to take advantage of the lower rate you secured by paying points,” says McBride.

Because the points are only valid for the fixed period of an ARM, most adjustable rate borrowers use them, according to the U.S. bank not.

Can you negotiate points for a mortgage?

You can decide whether or not to pay points for a mortgage based on whether this strategy makes sense for your specific situation. Once you get an offer from a lender, run the numbers to see if it’s worth paying points to lower the interest rate for the life of your loan.

Sometimes the places of origin can also be negotiated. Homebuyers who put down a 20 percent down payment and have strong credit ratings have the most bargaining power, Boies says.

“Great credit and income puts you in the best position,” Boies says, noting that lenders can reduce origination points to attract the most qualified borrowers.

Are mortgage points tax deductible?

Mortgage rebate points, which are prepaid interest, are available for homeowners who purchased homes after December 5, 2017, up to $750,000 in mortgage debt, or up to $1 million for those who purchased before that date purchased are tax deductible. Taxpayers claiming a deduction for mortgage interest and discount points must list the deduction on Appendix A of Form 1040.

“That’s generally not a problem for homebuyers, since the interest on your mortgage is often enough to make it more beneficial to itemize your deductions rather than taking the standard deduction,” says Boies.

However, if you cannot meet a variety of IRS requirements, you cannot deduct all of the points that you paid in the same tax year. Each year, you can only deduct the amount of interest that is considered mortgage interest for that year. The points are deducted over the life of the loan, not all in one year.

Origination Points, on the other hand, are not tax deductible.

“Points that aren’t interest but are fees for services like preparing the mortgage, your appraisal fee, or notary fees can’t be deducted,” says Boies.

Are Mortgage Points Right for You?

Buying mortgage points is a way to pay upfront to lower the overall cost of your loan. It makes the most sense if you plan to stay at home for an extended period of time. The amount you save each month will likely make the upfront cost worth it.

However, for many borrowers, paying rebate points on top of the other costs of buying a home is too much of a financial burden, and buying points may not always be the best strategy for reducing interest costs.

“It can make financial sense to use those funds for a larger down payment,” says Boies.

A larger down payment can get you a better interest rate because it lowers your loan-to-value ratio, or LTV, which is the amount of your mortgage relative to the home’s value.

Borrowers should consider any factors that might determine how long they want to stay indoors, such as: B. the size and location of the property and their job situation, and then figure out how long it would take them to break even before buying mortgage points.

Tip 1: Grams and paperclips

Let’s start by clarifying my, maybe yours and certainly everyone else’s uncertainty about how much exactly 1 gram weighs. As we learned in a mass versus weight discussion, I actually confused the problem a bit in the previous sentence by proclaiming the gram to be the measure of weight—of course, it’s more correctly called the measure of mass. So how much mass is 1 gram?

The quick and dirty comparison to keep in mind is that 1 gram is roughly the mass of a metal paper clip. Or, if you prefer, it’s the bulk of a US dollar bill. As these comparisons show, 1 gram isn’t much mass at all – at least by everyday standards. However, if you are a proton you would actually think that 1 gram is a huge mass since the mass of a proton is only about 1 trillion trillionths of a gram.

The gram is the basic unit of mass in the metric system, but you’ll often hear masses in kilograms as well. A kilogram is simply 1,000 grams, which is pretty close to the mass of a pair of soccer balls.

Tip 2: Ounces and Pencils

As you recall from last week’s broadcast on the units we use to measure volume, the word “ounce” can refer to either a volume or a mass measurement. As we’ve learned, the bulky ounce is actually referred to as the “fluid ounce,” so there really isn’t much to confuse.

As we also learned, the quick and dirty way to think about ounces is to know that a pencil and an empty soda can each weigh about 0.5 ounces, and a tennis ball weighs about 2 ounces. If you want a more direct comparison, a slice of regular sandwich bread has a mass of about 1 ounce.

Ounces are the primary unit of mass used in the United States and some other parts of the world—that is, wherever it isn’t metric. If you’re wondering how an ounce compares to a gram, it turns out that 1 ounce is a lot more mass than 1 gram. In fact, 1 ounce is approximately 28.35 grams.

Tip 3: Pounds and Soccer Balls

The weight of a standard size soccer ball is approximately 1 pound.

For one reason or another, most of us have at some point learned that 16 ounces equals what’s called 1 pound — the most popular unit (in the US at least) for measuring the mass of dogs, cats, fruit, humans, and pretty much everything else.

My favorite quick and dirty way of intuitively thinking about weights in the 10- to 20-pound range – and therefore in the 1 stone range – is in terms of candy canes. Yes, you read that right: candy bags. Most standard size sugar bags sold in the US weigh 5 pounds, which means my beloved 1 stone cat weighs a little less than 3 bags of sugar.

Let’s wrap things up by moving up the mass scale to talk about the unit known as the ton. This is one of those units that has a technical meaning but has also found its way into colloquial usage. When something is extremely heavy, we often say it weighs a ton.

But if we’re more precise, how much does this ton actually weigh? It depends on what bin it is.

The regular, old-fashioned ton equals 2,000 pounds. The metric ton, on the other hand, is equal to 1,000 kg – which is approximately 2,205 pounds. However, a ton is a ton of mass. Mortgage points come in two varieties: origination points and rebate points. In either case, each point typically represents 1% of the total mortgage amount. Origination Points compensate loan officers. Not all mortgage providers require payment of origination points, and those that do are often willing to negotiate the fee. Origination points are not tax deductible and many lenders have moved away from origination points, with several offering mortgages with or without a flat fee.

Rebate points are prepaid interest. Buying each point typically lowers your mortgage interest rate by up to 0.25%. Most lenders offer the ability to purchase from a fraction of a point up to three rebate points.

Prior to the passage of the Tax Reduction and Employment Act (TCJA) in 2017, which applies to tax years 2018 through 2025, origination points were not tax deductible, but rebate points were deductible in Schedule A. Going forward, rebate points are deductible but limited to the first $750,000 of a loan. There’s also a higher standard deduction, so it’s a good idea to check with a tax advisor to see if you could get any tax benefits from purchasing points.

Here we focus on rebate points and how they can reduce your overall mortgage payments. Keep in mind that when lenders advertise rates, they may advertise a rate based on the purchase of points.

Should you pay for discount points?

There are two main factors to consider when considering whether or not to pay for rebate points. The first concerns the length of time you expect to live in the house. In general, the longer you plan to stay, the greater your savings when you purchase discount points. Consider the following example for a 30-year loan:

On a $100,000 mortgage with an interest rate of 3%, your monthly principal and interest payment is $421 per month.

When purchasing three rebate points, your interest rate is 2.75% and your monthly payment is $382 per month.

How much do discount points cost? Discount points cost about 1% of the loan amount per point.

Purchasing the three rebate points would cost you $3,000 in exchange for a savings of $39 per month. You must keep the house for 72 months or six years to breakeven on point purchases. Since a 30-year loan takes 360 months, buying points in this case is a smart decision if you plan on living in your new home for a long time. On the other hand, if you only plan to stay for a few years, you may want to buy fewer points or no points at all. There are numerous calculators available on the internet to assist you in determining the appropriate amount of discount points to purchase based on the projected life of the home.

The second factor to consider when purchasing rebate points is whether you have enough money to pay for them. Many people are barely able to afford the down payment and closing costs of their home purchase, and there simply isn’t enough money left over to buy points. For a $100,000 home, three discount points is relatively affordable, but for a $500,000 home, three points cost $15,000. In addition to the traditional 20% down payment of $100,000 for that $500,000 home, another $15,000 may be more than the buyer can afford.

Using the APR to compare loans

Comparing different loans with different interest rates, lender fees, lending fees, discount points, and lending points can be very difficult. The Annual Percentage Rate (APR) on each loan estimate makes it easier for borrowers to compare loans, which is why lenders are required by law to include it on all loans.

How to calculate mortgage points

Imagine this scenario. You take out a $200,000 30-year fixed-rate mortgage with an interest rate of 5.5%. Your monthly payment without points is $1,136.

Suppose you buy two mortgage points for 1% of the loan amount each, or $4,000. As a result, your interest rate drops to 5%. You end up saving $62 a month because your new monthly payment drops to $1,074.

To find out when you would get that money back and start saving, divide the amount you paid for your points by the amount of monthly savings ($4,000/$62). The result is 64.5 months. So staying in your home longer will save you money in the long run.

Keep in mind that our example only covers the principal and interest on your loan. Factors such as property taxes or household insurance are not taken into account. Also, you may want to take advantage of various free mortgage point calculators that are available.

When are mortgage points worth it?

If you’re buying a home and have some extra money to add to your down payment, you can buy down the price. This would lower your payments in the future. This is an especially good strategy if the seller is willing to pay some closing costs. Often the process counts points under the cost paid by the seller. In many refinance cases, closing costs are rolled into the new loan. If you have enough equity to bear higher expenses, you can pay mortgage points. Then you can fund them into the loan and lower your monthly payment without having to pay out of pocket.

Paying $2,000 may seem like a hefty fee to lower your rate and payment by a small amount. However, if you save $20 on your monthly payment, you’ll recoup the cost in just over eight years.

The lower the rate you can secure up front, the less likely you are to want refinancing in the future. Even if you don’t pay points, there are fees for every refinance. In a low interest rate environment it makes sense to pay points to get the absolute best price. You will never want to refinance that loan ever again.

But if interest rates are higher, it would actually be better not to buy down the rate. If interest rates go down in the future, you may have the opportunity to refinance before you’ve fully used the points you originally paid.

Should I pay points for my mortgage?

If you cannot afford to make significant upfront payments when you close your mortgage application, you may want to keep your current interest rate and refinance your mortgage at a later date. When you refinance a mortgage, you are essentially taking out a new loan to pay off your first mortgage, but you are looking for a better interest rate and terms on the new one. This makes sense if you’ve made payments on your old mortgage on time, repaid a reasonable amount of your principal, and improved your credit history since getting your first mortgage.

If you have some money in your reserves and can afford it, buying mortgage points can be a worthwhile investment. In general, buying mortgage points is most beneficial if you both intend to stay in your home for an extended period and can afford mortgage point payments.

What are incorporation fees?

Why do so many lenders list a processing fee? To get a true “No Point” loan, they must disclose a 1% fee and then provide a corresponding 1% discount. Wouldn’t it make more sense to offer a loan “at face value” and let the borrower buy down the interest rate?

The reason lenders do it this way is because of the disclosure laws in the Dodd-Frank Act. If the lender does not disclose a specific fee at the outset, they cannot add that fee later. If a lender discloses a credit estimate before setting the terms of the loan, failure to disclose a processing fee (or points) will bind the lender to those terms.

That may sound like a good thing. If interest rates rise during the loan process, this can force you to take a higher interest rate. Suppose you applied for a loan at an interest rate of 3.5%. If you’re willing to lock yourself in, the rate is worse. Your loan officer says you can get 3.625% or 3.5% for the price of a quarter point (0.25%). If your credit estimate doesn’t show any points or processing fees, the lender can’t offer you this second option. You would be forced to take the higher fare.
